Try using "Month and name" on the permalinks settings page.

I am running the site locally on my mac. I will need to set the site up on my server and send you a link. I have set the number of posts to 3 per page and have verified that the posts are assigned to a certain category. I then created a menu based on that category.

Hi there,

The number of posts that appear is controlled from the "reading" page (under the "settings" menu). The demo site uses 3 posts per page.

Regarding the category, are you sure those posts aren't in the "Projects" category? Can you provide a link to your site? I'll take a look.

I have created a menu tiled Projects. This menu/page should contain all posts with the category of Projects. However when I view the page I see all categories on the page. The theme is also not restricting the number of posts per page.
