I'm pretty sure this is a hosting issue.

I would double-check your media uploads directory in the "media settings" page

Well, I found a fix of sorts. As long as the image is hosted on any other site besides the server Wordpress is installed on, it works. As soon as I host the image on our own server the warning message appears. It happens with any image/any size/any type. Any thoughts as to why that would be?

Might I suggest trying a different image. Maybe a small image just to make sure it's not that image in particular.

I'm using a typical install on 1and1 servers, so no virtual test site or anything. I'm sorry, but I'm not sure what you mean by my permalink structure not matching. I tried setting permalinks to default, but I still get that warning message showing through whenever a custom background image is installed. Any other thoughts? I really need to figure this out! Thanks a bunch.

Odd indeed. It appears your permalink structure doesn't match. Are you using a virtual test site or something?

I just purchased your amazing HUD theme but I am receiving the following odd warning text showing through the theme at the top left corner when using a custom background image and Wordpress 3.01:
